From your description, its the phone that's causing the problem. I had a similar problem awhile ago, that whenever I connected a particular phone to my wall jack, anyone calling would get a busy signal. After further toying with the problem, I realized that the phone (even though the receiver was on the hook) has a short somewhere and was basically keeping the line open... just as if I had the phone off the hook. Replacing the phone corrected it, since the phone was bad. If you can, try a different phone and see if that works.
