Not sure what function "Don't save" serves in the above scenario.  How does 
that differ from Cancel?

If that is not obvious, we do have a problem. But maybe it's just you ;-)
Anyway, don't save carries out the action the user wanted, ie. the application (or document) will close. Any unsaved changes will be lost. Cancel will just keep the app/document open as if the user never wanted to close it.
