Hi Brian ... sorry I wasn't here to help sooner ... blame it on my life. Anyway ... to make this even more amusing ... after you've got the picture and canvas inside the canvas, you can drag them back OUT of the canvas and still group them ... it has to do with the new way Word 2007 handles graphics and evidently it uses the old way, plus a new type of graphics engine ... so dragging the pic and caption into the canvas converts them to the new graphics engine and that sticks even if you drag them back out. Try it. Insert a canvas, then insert a picture in there, then insert a caption ... then drag both out of the canvas and see you can now use the control key to select them both and the Group button is no longer grayed out and Grouping appears in the right click menu. Like I've been saying all along ... Office 2007 was supposed to make things easier, but in my opinion it's a failure. Maybe for people who never do more than type and add an occasional picture, it's easier, but for anyone who does anything evenly remotely "advanced" in 2007, most of it now requires way more work and workarounds!
