The sim card goes inside the phone, usually you have to pull the battery out to get to it. When you sign up with a phone company (either pre or post paid) the phone company will give you a sim card to put in your phone.
Not sure why you can't get past the screen telling you there is no sim card though, I have several phones without sim cards which work just fine (aside from the previously mentioned restrictions re making calls etc).

The part which specifically won't work is making / receiving phone calls and text messages (the SIM card is the chip which has your phone number in it and also which telephone company you are with). With no SIM card, the only way to access the internet will be via WiFi. When you aren't connected to the internet, you won't be able to access anything online such as web sites, email or some apps.
