I do need some clarification about this. On my computer, I am the
administrator and downloading programs as well as a variety of other
functions has always required my password. Also, I have set the login
to require my password. How can someone login in without my password to
create another user identity?

Yep

As far as Mac OS is concerned, you are just another user. Installed
any updates recently? Check your accounts Preferences Pane.
