I use the host and lmhost files myself, I found it easier to manage and deploy this way. I was using it in just the host file at first but found it inconsistent on whether it worked or not. Once I put it in the lmhost file as well everything has worked great. Did you get logged onto the same terminal server both times when you tried using \\servername <file:///\\servername> and \\%servername% <file:///\\%25servername%25> . This almost sounds like you have a terminal server setup map the home directory to the root of the share using a policy. Our current solution is just to Map the home drive to the correct location after the users logs on but this is not the best way.
