Well I couldn't get to Windows update because Internet security on IE
was set to high. I added *://*.microsoft.com to the trusted sites
which fixed Windows Update but TS activation still gets the same
result. looks like I am calling the clearinghouse. *sigh*

Well...I may be right off topic here, but from experience these sorts of
issues are seen when the MTU and/or MSS size are not set correctly on the
Internet router. Are you using DSL? Can you do a Windows Update from that
server? Standard http traffic would be okay, but https/ssl traffic can be
an issue if the MTU & MSS are not set low enough.

But then again, maybe the site is just down :)

Cheers.

My internet connection is fine (I can get to microsoft.com from IE on the same server). Any one else having an issue with this?

The Licensing wizard cannot connect to Microsoft. The site may be
down, or you may not have Internet access from this computer. Check
your Internet connection, and then try again. If the problem persists,
try using a different connection method.
