For some reason, I have had Windows XP Pro do the exact same thing.

I had to go through the registry and delete the MSLicensing section and then it
worked like a charm.

This too was on a newly loaded XP Pro laptop.

Anyone ever experienced a problem where a Windows ME client cannot
connect to a Terminal Server? I'm getting the error "Network and dial-up
connections are preventing..." etc, and then it attempts to reconnect.
This is a freshly loaded Windows ME laptop, which was able to connect
BEFORE she formatted it/reinstalled. Now, I am able to connect to the
Terminal Server with other first time WindowsXP/2000/9x clients... so
licensing doesn't seem to be the issue. She can telnet to port 1494 just
fine, newest ICA client version.
