Just right click on a contact and click on Edit Nickname or when you create a new contact one of the fields is Nickname.
It then shows that name in your contacts list, and basically everything, including in the message box shows there nickname.
I find nothing more annoying then when in a conversation when it says;blah blah blah blah blah is typing a message and their name is really long. Very irritating!
