Question then, how do you set it up so that both user's can launch an X
application inside their session and see that application on their desktop?
When we tried it, both user's were able to run the application, but user
2's application appeared on user 1's desktop.
Hope that description makes sense.

Absolutely, each session/display gets a unique ID and stays completely separate. This is old hat in the UNIX world and not a problem at all (assuming you have good X software for Windows)
