Several utilities can edit ISO files; WinISO, UltraISO, PowerISO,
ISOMagic, ISO Commander, Comprexx.
Daemon Tools can open an ISO as a virtual drive without needing a
reboot, as I recall. I don't know if it'll emulate a CD-R/RW.
Have you looked at Virtual Drive Creator? It kinda sorta claims to be
able to make a virtual CD drive.
I've not seen any sign of CD emulators which can work directly from a
folder.
Try searching for Virtual CD-RW; you'll get some links that look
interesting.
