Hi Chris,
    You can back up your entire system.  That's normally how it is used.  
However, you can exclude items if you desire to do so.  Generally, though, just 
connect an external HD to the Mac and let Time Machine do its thing 
automatically.  You can even use a network storage alternative if you want.  
For example, I ahe an Apple Time Capsule that has a built in HD and I have used 
an External 1 TB drive on my network as well.
