I have had the *exact* problem as you specified. I dont exactly remember how
I solved the problem, since it is too long back. But if I am right I changed
something on PAM (/etc/pam.d/rlogin??). Check if you are running PAM (is
/etc/pam.d present?)
I suppose it is adding the following line to /etc/pam.d/rhosts
auth sufficient /lib/security/pam_rhosts_auth.so
check if the .so file exists in that path.
From your steps, I see that you have ignored PAM. Try rsh from one node toanother. Does it work? If it doesnt work even after adding the above line

I have tried the IgnoreRhosts = no option.
my .rhosts includes the hostnames of the nodes too.
STEPS taken:
1. edit /etc/hosts.allow to include
ALL:ALL
in.rshd:192.168.0. in.rlogind:192.168.0.
sshd:192.168.0.1
try lamboot <hostsfile>
it asks the password for node2 when I'm trying from
node1.
When I enter the passwrd it says Password Incorrect.
Also when I ssh <node> it asks the password but when I
enter teh password it says Login Incorrect
after 3 attempts it exits saying permission denied().

If youre using rsh, ~/.rhosts for your cluster, try
the 'IgnoreRhosts no' in
sshd_config. I had similar problems with rsh/ssh
